Arbitrage is a financial strategy that aims to profit from price differences of the same or related assets in different markets or under different conditions. It is a risk-free or low-risk trading strategy that exploits market inefficiencies.

🖋️The Concept of Arbitrage

At its core, the principle of arbitrage is based on the law of one price. This law states that in an efficient market, identical assets should have the same price. However, in reality, markets are not always perfectly efficient. There are often temporary price discrepancies due to factors such as differences in information availability, market frictions, and trading volumes.

For example, a stock may be trading at a lower price on one stock exchange and a higher price on another. The arbitrageur's goal is to take advantage of such price differences to make a profit.

🖋️Types of Arbitrage Strategies

📌Spatial Arbitrage

🖇️Stock Market: As mentioned above, if a particular company's stock is listed on two different exchanges, say Exchange A and Exchange B. If the stock is priced at $50 on Exchange A and $52 on Exchange B, an arbitrageur can buy the stock on Exchange A and simultaneously sell it on Exchange B. Assuming no transaction costs, the profit per share would be $2.

🖇️Currency Market: For example, if the euro-dollar exchange rate in New York is different from that in London due to temporary imbalances in supply and demand or differences in information flow, a trader can buy euros in the market where it's cheaper and sell them in the market where it's more expensive to make a profit.

📌Temporal Arbitrage

🖇️Commodity Futures: Consider a commodity like gold. The spot price of gold (the current market price for immediate delivery) and the futures price (the price agreed upon today for delivery at a future date) may deviate from their theoretical relationship. If the futures price of gold is significantly higher than the spot price plus the cost of carry (which includes storage costs, interest rates, etc.), an arbitrageur can buy the gold in the spot market, store it, and sell it in the futures market to lock in a profit.

🖇️Bond Market: The yield curve, which shows the relationship between the interest rates and the maturity of bonds, may sometimes offer opportunities. If the expected future short-term interest rates implied by the yield curve are mispriced compared to the current short-term rates, investors can use strategies such as buying short-term bonds and short-selling long-term bonds (or vice versa) to take advantage of the mispricing.

📌Statistical Arbitrage

🖇️Pairs Trading: This is a common form of statistical arbitrage. It involves identifying two related stocks whose prices usually move together. For example, two companies in the same industry, such as Coca-Cola and PepsiCo. Using historical price data and statistical models, the trader calculates the normal price relationship between the two stocks. When the price ratio of the two stocks deviates from its historical average, the trader takes a position. If Coca-Cola's stock price rises relative to PepsiCo's stock price more than the historical norm, the trader may sell Coca-Cola and buy PepsiCo, expecting the prices to revert to their normal relationship and make a profit.

🖇️Index Arbitrage: In the context of stock indices, statistical arbitrageurs look for discrepancies between the actual prices of the stocks in an index and the value of the index futures contract. They use quantitative models to identify when the index futures are over- or under-valued relative to the underlying stocks. If the futures contract is over-valued, they sell the futures and buy the stocks in the index, and vice versa.
