Gross income vs. Net income

​    When it comes to personal finance, we are often presented with simple rules that promise to solve our money problems. The 50/30/20 budgeting rule is a prime example. This seemingly straightforward principle suggests that you should allocate 50% of your income to "needs," 30% to "wants," and 20% to savings and debt repayment. While it's presented as a universal solution, a closer look at the math reveals a critical flaw—a flaw that can lead to financial fragility and a profound sense of helplessness. As I've come to understand, true budgeting must be built on the numbers that actually exist in your life, not on a theoretical ideal.

​    The central issue with the 50/30/20 rule is its foundation in a number that doesn't actually exist in our hands: gross income. Gross income is the big number on your paycheck before any deductions are made. But that number is an illusion. A significant portion of it is already spoken for—it goes directly to the government for taxes, and often to other mandatory fees like health insurance or union dues, before it ever touches your bank account. To base a budget on money you'll never see is a form of mathematical deception. It sets you up for failure by creating a plan with resources you don't possess, leaving you in a vulnerable position where every expense becomes a struggle.

​    This deception becomes especially clear when you consider the "30% for housing" guideline that often accompanies the 50/30/20 rule. In many of the most livable cities today, housing alone can easily consume 30% of your gross income. If that's the case, and your needs are capped at 50% of your gross income, you are left with a paltry 20% for all of your other necessities, such as groceries, utilities, transportation, and health insurance. This isn't a sustainable budget; it's a financial trap. It's a reality that, to me, is a form of purchasing power theft—a systemic erosion of your ability to meet your basic needs.

​    A more honest and reliable approach to budgeting is to use net income, or what's commonly called your "take-home pay." This is the only number that matters because it's the only money you have to work with. When you base your budget on your net income, you're building a plan on a solid foundation of a concrete, real number. If your housing costs are high, you have a clear, mathematical imperative to adjust the other categories. For example, your budget might look more like 60/20/20, with needs taking a larger chunk, but the most important thing is that the 20% for savings and debt repayment is protected. That 20% is the engine of your future financial power, and it must be guarded at all costs.

​     In conclusion, the 50/30/20 rule can be a useful starting point, but it's a blueprint that often needs to be torn up and redrawn. The most crucial lesson is to abandon the abstract ideal of gross income and embrace the mathematical reality of net income. By doing so, we can create budgets that are not only realistic but also resilient—plans that honor the truth of our financial lives and empower us to build a more secure future, even in the face of systemic pressures.
