Have you ever wondered what criteria the legendary investor, Warren Buffett, used to choose a stock that made a huge return for Berkshire Hathaway? Pound is 100 Pence, a summary of the three key numbers that he used as the core of his decision-making, with a simple way for everyone to apply it!
1.ROE (Return on Equity): "How profitable is this company?" 🚀
• What is: The return-to-equity ratio tells how well a company generates profit compared to the capital that shareholders put in.
• How do you look?: Grandfather Buffett likes companies with high and consistent ROE (i.e. > 15-20% every year) because it means that the company is capable of profiting and managing capital brilliantly, does not rely on a lot of loans, and has a profit to invest or pay back dividends to shareholders.
• Example: If 20% ROE means that for every 100 baht invested by a shareholder, the company can generate a profit of 20 baht.
• How to see it: Go to the financial statements or stock analysis website.
2.D / E Ratio (Debt-to-Equity Ratio): "Is this company borrowing too much?" 💸
• What is: The debt-to-equity ratio tells how much debt a company has compared to its owner's capital.
• How do you look?: I avoid companies with too high a D / E Ratio (i.e. > 1-2 times) because too much debt is the top risk to bankrupt a company, especially during a bad economy. I prefer companies with little debt or almost no debt for long-term stability.
• Example: If D / E is 0.5 times, it means that the company has 0.5 baht of liabilities per 1 baht of shareholder capital (considered very good).
• How to see: Company balance sheet
3.P / E Ratio (Price-to-Earnings Ratio): "Is this price 'expensive' or 'cheap'?" 📉📊
• What is: The market price-to-net-profit ratio tells how expensive the current stock price is.
• How do you look?: Grandfather Buffett is always looking for companies with good background (high ROE, low D / E), but trades at prices where P / E is not too high or below the industry average, because that means we're buying good things at a reasonable price, or maybe even "cheap"!
• Example: If P / E is 10 times, then you have to pay 10 baht in exchange for 1 baht profit for the company.
• How to view: Stock Exchange website or stock trading platform
Grandfather Buffett's principle is not complicated, but to look for "good business" at the "right price," sir.
