🖋️The moving average
The moving average is a statistical idea used in financial markets to smooth out price data over a specific period. It helps traders and investors identify trends by reducing the noise caused by short-term price fluctuations.
There are all types of moving averages.
📝Simple moving average
The formula for calculating the simple moving average is straightforward.
For example, to calculate a 10-day simple moving average of a stock's closing price, we add up the closing prices of the last 10 trading days and divide by 10. Each day, as new price data becomes available, the oldest price is dropped from the calculation, and the new price is added.
📌Application
🖇️Trend Identification: When the price of an asset is above its SMA, it generally indicates an upward trend. Conversely, when the price is below the SMA, it may suggest a downward trend. For instance, if a stock's price remains above its 50-day SMA, it could be seen as being in a long - term uptrend.
🖇️Support and Resistance Levels: In an uptrend, the SMA often serves as a support level as prices tend to bounce off it during pullbacks. In a downtrend, the SMA acts as a resistance level where prices may struggle to rise above.
🖇️Crossovers: Traders often use crossovers between different SMAs as trading signals. For example, when a shorter-term SMA (such as a 5-day SMA) crosses above a longer-term SMA (such as a 20-day SMA), it can be considered a bullish signal, indicating that the short-term momentum is stronger and may lead to an upward movement in price.
📝Exponential moving average
The exponential moving average gives more emphasis on recent prices compared to the simple moving average. By adding a smoothing factor α, EMA is more responsive to new information in the market, allowing traders to capture changes in the trend more quickly.
Normally, α = 2 / (n + 1), where n is the number of periods used.
The initial EMA value (usually for the first period) can be set as the simple moving average of the first periods or another relevant starting value.
📌Application
🖇️Trend Tracking: Similar to SMA, EMA is used to track trends. However, due to its greater sensitivity to recent prices, it signals a change in trend earlier. For example, in a fast-moving market, an EMA might react more quickly to a sudden shift in price direction compared to an SMA.
🖇️Momentum Analysis: When the price moves above the EMA, it shows positive momentum, and when it moves below, it indicates negative momentum. The distance between the price and the EMA can be used to measure the strength of the momentum.
🖇️Combination with Other Indicators: EMA is often used in combination with other technical indicators. For example, in some trading strategies, traders might look for crossovers between different EMAs or between an EMA and the price itself, along with other signals from indicators like volume or oscillators to make more informed trading decisions.
💻Python time
This time I use talib.SMA() and talib.EMA() to calculate SMA and EMA respectively. I choose a rather short window where n = 5. For the first four entries, because the data count is less than 5, neither SMA nor EMA can be calculated. From the fifth line onward, it is clear the two methods produce very similar but indeed different results.
It should be noted that a greater n generates a smoother line. Please check the last picture to see how the shape of moving averages vary when different n is used.
