🖋️What is the Stochastic Oscillator?
Stochastic Oscillator provides valuable insights into the momentum and strength of price movements, enabling market participants to anticipate potential market reversals and trends.
The idea is: in an upward-trending market, prices tend to close near their highs, while in a downward-trending market, prices usually close near their lows.
Stochastic Oscillator measures the relationship between the current closing price of an asset and the range of its prices over a specific period. This indicator oscillates between 0 and 100, with values above 80 typically considered to indicate an overbought condition and values below 20 suggesting an oversold condition.
🖋️To calculate Stochastic Oscillator
The calculation of the stochastic oscillator involves two main components: %K and %D.
The %K line is calculated first for a given time period and the calculation process is very similar to that of RSV, using the current closing price, the lowest low of the period, and the highest high of the period.
The %D line is a moving average of the %K line. Commonly, a 3-period simple moving average of %K is used to calculate %D.

📌 Overbought and Oversold Signals: When the stochastic oscillator reaches above 80, it signals that the asset may be overbought and a price correction or reversal to the downside could be imminent. Conversely, when it drops below 20, it indicates an oversold condition, suggesting that a price rebound or upward reversal might occur.
📌Divergence: Bullish divergence occurs when the price makes a lower low, but the stochastic oscillator makes a higher low. This might imply that the downward momentum is weakening and a bullish reversal may be on the horizon. Bearish divergence is the opposite, where the price makes a higher high, but the stochastic oscillator makes a lower high, hinting at a potential bearish reversal.
📌Crossovers: A bullish crossover happens when the %K line crosses above the %D line, often signaling a buy opportunity. A bearish crossover, where the %K line crosses below the %D line, may suggest a sell opportunity.
